Maybe Varouga can defeat the dragon, but why take on the risk when she can get you to do it? Without giving too many hints I'd say that a post below has identified a major point with regards to Varouga!
Like I said before. We dont have to kill the dragon if we dont want to. Its lair is the real goal here. If we can access the lair without killing the dragon and maybe make us a little stronger then we where. Then bammm. That's would be very advantageous to us. Also if we do have to fight the dragon. I am also thinking. If we cant beat the dragon. Then maybe we cant defeat varaga.
I'm kidding with the above statement of "are you kidding". I understand your thought process and this may be the easy way to gain the sword. I'm a little surprised you took this route, but in thinking about it you often do. What I mean by this is that you often will undertake side missions to gain what you need in the end. I'm interested in this side trek mission to gain the sword in a different type of manner. If you gain the sword in this way I will not be upset as the dragon will be as epic a battle potentially as Varouga would be. It also allows Varouga to survive with 100% certainty and I can see what I do with her moving forward!

Im thinking she could defeat the dragon...but will let us do it. Why not?
Also keep in mind possible strategy...If we are victorious agains thte dragon we must be very wary while looking for treasure...
We will likely be very weakened, depleted or worse after battling the dragon....and what an ideal time for Varouga and her minions to attack!
Remember, we burst through her bedroom door when she made that offer? Why did it not come sooner?
We made multiple offers for the sword...
She saw a viable threat and put together a strategy....She did say she thought she was smarter than us...
